If replacing the piece of siding isn't possible, you can use exterior spackling paste to repair the area. Another product that works is FixAll. This is a exterior patching compound that dries very hard.
Make sure to prime the area with a good oil based primer first. Allow the primer to dry then do the needed patching. After the patch has dried, prime the repair with the same oil based primer.
